Get at the stern using the stairs and find Captain Teal who's looking at the sea. Talk to him. It doesn't matter whether you tell him the truth about Nicky Nails or lie - in both cases you'll receive +10 to reputation among the pirates. After the conversation, go and talk to Nicky Nails (he's standing on the deck now). You'll receive 50,000 XP and Captain's Hair, and this short task will be completed.
